The way I do it is just chop the progression up into eighth notes and set the velocity very low, but this doesn't feel authentic. The guitar is still pretty loud, producing unnecessary release noises and I can hear a "machine gun" effect going on. Is there a way to do make palm mute rhythms properly and sounding realistic?

For one thing I would recommend varying the velocity of the mutes. Since there are many levels of mutes recorded, with different note lengths and mute amounts, small changes in velocity can affect the tone in a big way. You can also turn down release noises on the TACT tab and see how you like that.
